You will only see flying squids if there is a disturbance/lag between you and the server, or even if there is a slight lag it will still happen. One of the various multiplayer bugs only fixable by jeb/notch as it is in the client.
I wouldn't worry as it doesn't affect anything

Lol I saw a flying squid once too!  Here's the pic I took:


But like Tobs said it's probably a disturbance/lag issue.  When I was online when this happened, I was connected to the internet via a tethered internet connection so my speeds were terrible so lag was definitely the cause of it.

I once saw a pack of four flying high up in the air, they looked like a group of fighter planes, as they were all flying in same direction. I have no pics, but it looked awesome
